Key Morningstar Metrics for Constellation Software
- : C$3,500.00Fair Value Estimate
- : ★★★★Morningstar Rating
- : NarrowMorningstar Economic Moat Rating
- : HighMorningstar Uncertainty Rating
We are transferring coverage of Constellation Software CSU, which is one of the world’s largest acquirers of small, niche vertical market software. It has amassed over 1,000 companies in its portfolio.
The bottom line: We maintain our narrow-moat rating, based on switching costs for Constellation, and we trim our fair value estimate to C$3,500 per share from C$3,600. We also maintain an Exemplary Capital Allocation Rating, but raise our Uncertainty Rating to High from Medium.
- While we expect the firm’s strict hurdle-rate discipline to help maintain appropriate cash flow levels, we model incremental sales per dollar of acquisition to gradually decrease, reflecting declining acquisition-target quality and growing purchase multiples.
- Despite the past year’s selloff, Constellation trades at a rich valuation, as the market prices in sustained compounding resilience. We are cautiously optimistic on execution, though any weakness in acquisition discipline could quickly derate the stock, as reflected in our High Uncertainty Rating.
Coming up: While Constellation does not provide quarterly guidance, the firm anticipates total organic growth to remain in the low single digits, consistent with historical levels.
- We expect small VMS to remain the bulk of deal spend, with a growing share shifting toward large acquisitions and horizontal software. Management expects retiring baby boomers to remain a notable source of acquisition targets in coming years.
- The firm is also exploring alternative vehicles to earn targeted rates of return, such as taking minority stakes in publicly traded firms and funding early-stage VMS startups. We have yet to see these materially contribute to Constellation’s growth and remain on the lookout for more details.
